Why FHA Loans Are BAD For First Time Home Buyers!

Will Sellers Pass Up Your Offer

Yates said that an FHA loan could hurt buyers if they aren’t the only ones making an offer on a home.

“If there are multiple offers on a home, sellers tend to give preference to borrowers with conventional financing,” Yates said.

Why is that? Sellers worry that if they accept an offer from a borrower with FHA financing, they’ll run into problems during both the home appraisal and home inspection processes.

To close an FHA loan, an appraiser approved by the U.S. Department of Housing and Urban Development will have to determine the current market value of the home. After an offer is accepted and a contract signed, a home inspector will tour the home to ensure it meets HUD’s minimum property standards. The phrase minimum property standards makes some sellers nervous.

Of course, buyers can, and should, request a home inspection with all loans, whether they are using FHA or conventional financing. But the minimum standards for a home’s condition are stricter for an FHA loan, Yates said. Sellers will have to make the repairs necessary to meet these minimum standards before the sale can close.

This can scare some sellers away from FHA buyers, especially when they have more than one offer on their residences.

“Sellers don’t want to make repairs, and further delay closing, when conventional loans have much more lenient requirements,” Yates said.

For all FHA loans, the seller and other interested parties can contribute up to 6% of the sales price or toward closing costs, prepaid expenses, discount points, and other financing concessions. If the appraised home value is less than the purchase price, the seller may still contribute 6% of the value.

Fha Loans Are Hugely Popular With First

Chances are if youre a first-time home buyer, youll use an FHA loan over a conventional loan.

Just look at the chart above from the Urban Institute, which details the FTHB share of purchase mortgages by loan type.

As you can see, the FHA was dominated by FTHB with an 82.8% share in October 2018. Yes, nearly 83% of those who used an FHA loan for a home purchase were first-timers.

Meanwhile, only 47.8% share of purchase loans backed by the GSEs went to first-timers.

The reason this might be the case is due to the low credit score requirement coupled with the low down payment requirement.

Since first-timers are often short on down payment funds , FHA tends to be a good fit.

Recently, they made a change where just 0.5% of the outstanding loan balance is used as the monthly payment for DTI purposes, down from the former 1%.

Meanwhile, Fannie Mae may calculate your DTI using 1% of the outstanding student loan balance, which could make qualifying for an FHA loan easier.

FHA appraisals differ from conventional loan appraisals in that they require an assessment of the property in addition to determining the value of the home. The primary focus during an FHA appraisal isnt the homes value. Instead, its health and safety.

HUD strongly encourages home buyers to order an independent home inspection, separate from the health-and-safety inspection that your FHA appraiser will make.

Remember, a home inspection is not a pass or fail test. It does, however, open the door for renegotiation.
